NOTE: I am missing a few NPCs, due to the fact that I was never sent to them. Feel free to post the locations of the ones not listed.
The quest starts with some d00d in Toy Factory 1, right in front of the portal to Toy Factory 2. He will then tell you to proceed to one of the following NPCs in various locations. After each NPC visit, you need to return to him(Which is lame).
Nico is in the Eastern Prontera Library.

After all that, go back to the d00d in Toy Factory 1, and he will direct you to Grandma Kathy.

Additional Rewards:
After she knits you a scarf or hat, she will ask for a donation of 20k. Give the donation to the orphanage, then she will put a good word in for you to Emiri, who you can do a raffle with to get previous year Christmas headgears and possibly this years as well.
Raffle tickets cost 2 million zeny, or you can do one of three quests.
You can help Queen Bee(gets you the Bee Wings), Leon(gets you the Frozen Diadem) and NPC for Observation Wings
If you already completed the quest for the Bee Wings or Frozen Diadem or Observation Wings, choose the option to help Emiri's friend, and select the quest accordingly. Doing so, will get you a raffle ticket.
